The Little Folk have been forced out of the etherial realm (or where-ever) by the main villain.  They gravitated towards magical forces in the real world, which is where the main character was first called a 'bitch'.  Little Folk character has been following him ever since.  Follow this thread to getting back a magic item or destroying the item that caused the whole problem in the first place.

That... actually kind of works... right now the only one who's really committed to working on this with me is corpsefactor... (but he's got finals...)

Alright...so, the Main Character is a bitch because in the beginning of the game, he's a whiner.  He's up in a secluded area near his hometown because he doesn't want to do as his parents want.  Like, he's got a talent for (some kind of magic) and he should attend a college, but he's rather stay home and follow some money-less, yet artistic pursuit (whatever that turns out to be).  He's up there, whining at the stars, and the scenery calls him a bitch. 

Option 1) The special place is an old mine in the hills.  Magic fuel?  Ore?  Blacksmithing town?  Maybe his parents want him to be a magical engineer.  Main Character eventually ends up in college, anyway, meets snooty playable character who is "good at everything" in this school.

Option 2) Special place is a lake, a la Zelda.  Faeries used to inhabit it and he likes wildlife, so he comes up here to where there used to be faeries.  Parents want him to real a real damn job.  Little Folk Character calls him a bitch.  Tada, you get your faeries, but you don't know it, yet.  Perhaps the story involves repairing the world and restoring it to an earlier state.  Or maybe saving the day by replacing Faeries with Little Folk (big difference, trust me).

Little Folk bond with magitek armor?

Little Folk character first finds Main Character because of upheaval in his lands because of an "evil" Little Folk.  He's the etherial realm's tyrant/mad scientist.  "Evil" Little Folk sold the rest of them out to an ambitious overlord in the human realm because THEY ALL CALLED HIM MAD! *cough*.  Evil Lord is now using the etherial realm as an energy source.  After a bit, Little Folk find that they can bond with Armor (power up event for Characters).  Side quests for other Characters to find their Little Folk to bond with (Power Up!).

Mini boss, evil Little Folk?  Evil Lord?

Final boss, Evil Lord, in armor, bonded with "evil" Little Folk.  Possibly as a result of observing Main Character.

Bonding with Armor gives Little Folk a place in the world.  After the destruction of their realm and the defeat of the Evil Lord and his forces, Little Folk and humans live in peace.

Evil Lord's Forces: army, of course.  Robot boss (early on, prototype.  Later, bigger, badder version).  Then a couple of Twisted Little Folk: Horrible abominations that offend both humans and Little Folk.  These are the result of experiments and, of course, uncooperative Little Folk.  This makes them less potent than the willing assistence the Evil Little Folk is providing to the Evil Lord.

Evil Lord is using the energy of the etherial realm to provide him with immortality and control over his subjects.  He's built a tower to channel that energy into him.  Final dungeon: fight up the tower.  He stands under a crystal lens that focuses the energy onto him.  After the characters defeat him, they can see the last remaining piece of the etherial realm - a tree - as it fades away.  After the room clears, a little point of light falls from the lens.  Little Folk character picks it up, finds that it is a seed, and has hope that the realm will one day be restored.

Little Folk call the etherial realm "the Dream".  The last thing said in the game is "Perhaps the Dream isn't dead, after all."
